At the moment I have 1 linode which is hosting 1 website. For technical and security reasons I can't add another site to this linode. Rather than buying another linode (which would be over the top), would it possible for me to install a virtual server within a linode, and get another IP address to point to this server.

Is this possible or a stupid idea?

Yes, that extra $20 a month for another VPS is called the Rockefeller plan for all the BIG spenders.

You don't even need another IP address, strictly speaking. I'm running 5 sites, 3 of them fairly active on my 512 Linode.

There is no technical reason you can't do it, and you may have overestimated the security reasons. This is technically possible (to run OpenVZ under Xen on a linode) but is highly NOT recommended. It's far more practical to just pay another $20 for a second linode.

What are the technical and security reasons why you can't add another site? Would different people be maintaining the site? Maybe there's a solution that the forum can help offer.

Yes, and yes :-)

Using something like OpenVZ or a chroot jail or Linux Containers or (to go back to Linode's roots!) a UserModeLinux instance is possible. But I wouldn't necessarily recommend it. If you're asking the question then you probably don't have the technical chops to do it.

You will need another IP address; you'll need to convince Linode that your requirement is reasonable. That could end up being the sticking point!
